When a business uses someone else’s patent, plays a song on a commercial radio station, or sells products under a licensed brand name, there’s almost always a financial arrangement working in the background – a royalty. Royalties are the cornerstone of intellectual property (IP) licensing, determining how IP owners get paid when others use their creations. Yet the concept is often misunderstood or oversimplified. This post breaks down exactly what royalties are, how they are structured, and why they matter across different types of IP – especially in the Indian legal context.

What is a royalty?

Licensing agreements allow individuals or companies to use someone else’s intellectual property legally, and royalties are the payments made by licensees to licensors for using those intellectual property rights. In simpler terms, a royalty is the price you pay for permission to use someone else’s protected work, invention, or brand.

Under Indian law, the term is defined in Section 9(1)(vi) of the Income Tax Act, 1961, which treats royalty as consideration arising from activities associated with IPR, such as licensing – whether paid periodically or in a lump sum, so long as it does not constitute capital gains. The distinction matters: a royalty is payment for use of IP, not for permanently transferring ownership of it. The moment ownership changes hands, it becomes an assignment, not a license, and royalty payments cease to apply.

It is also worth noting that while royalties are commonly associated with music, films, and publishing, they also extend to patents, technical know-how, and technology transfers – a reality that is especially visible in deals between multinational companies and their Indian subsidiaries.

India’s royalty landscape is governed by several overlapping statutes. The Copyright Act, 1957 (amended in 2012) protects literary, dramatic, musical, and artistic works, and Section 19(3) mandates that assignments specify royalty rates upfront. The 2012 amendment also strengthened the rights of authors and performers to receive royalties even after assignment of their work.

The Patents Act, 1970 governs voluntary and compulsory licensing of inventions, with the Controller of Patents empowered to set royalty rates in compulsory licensing scenarios. The Trademarks Act, 1999 provides the basis for trademark licensing arrangements, while the Designs Act, 2000 covers licensing of industrial designs. Additionally, royalty payments to foreign entities must comply with FEMA (Foreign Exchange Management Act, 1999) and RBI guidelines, and licensing IP rights attracts GST as a supply of service.

At the international level, India’s royalty framework is aligned with the Berne Convention, the Rome Convention, and the TRIPS Agreement, with Article 9(1) of TRIPS being particularly relevant to royalty rights. Article 31(h) of TRIPS also specifically states that IP owners should receive adequate remuneration reflecting the economic value of the authorization granted.

How royalties are structured

One of the most important practical questions in any licensing deal is: how will the royalty be calculated and paid? There is no single universal method. Typically, royalty rates are a percentage of net or gross sales, which means both parties benefit in proportion to how well the intellectual property performs in the market. Beyond that, several distinct structures are used depending on the nature of the IP and the commercial arrangement.

Percentage of sales (ad valorem royalty)

This is the most widely used structure. The three common structures of royalty payment are an ad valorem royalty rate, a per-unit royalty, and a lump-sum royalty – and a licensing agreement may use a single structure or a combination of these. Under the ad valorem approach, the licensee pays a fixed percentage of its revenue. For example, if a pharmaceutical company licenses a patented drug formulation and generates โ‚น10 crore in sales, a 5% royalty means the IP owner receives โ‚น50 lakh. This structure is particularly common in technology and pharmaceutical licensing in India.

Fixed price per unit

Here, the licensee pays a set amount for every unit produced or sold under the licensed IP, regardless of what price the product eventually sells for. For books, royalties typically range from 7-15%, often calculated at about 10% of the retail price per copy, with publishers managing these payments. This per-unit model gives both parties a predictable, easy-to-audit basis for calculating what is owed.

Lump-sum payments

Some licensing agreements opt for a one-time payment rather than ongoing royalties, which provides immediate capital to the IP owner and simplifies accounting for both parties – though it may undervalue IP that becomes unexpectedly successful. A software developer, for instance, might accept a one-time upfront payment for perpetual use of a specialized algorithm, rather than negotiating a percentage over time. Lump-sum payments can also be combined with ongoing percentage-based royalties in hybrid structures.

Tiered and variable royalties

For newly created intellectual property that hasn’t yet proven itself in the market, it’s common to agree on a variable royalty rate – meaning the licensor receives a lower rate until certain conditions are met, at which point the rate increases. Variable rates are also applied to sales volume thresholds. For example, a patent license might specify 7% on the first โ‚น1 crore in sales, dropping to 5% for sales between โ‚น1-5 crore, and 3% beyond that. This kind of tiered structure incentivizes the licensee to grow the business while rewarding the licensor proportionally.

Minimum guaranteed royalties

Minimum guaranteed royalties ensure a baseline payment to the licensor regardless of actual performance – a safeguard that prevents a licensee from under-exploiting the IP while still holding the license. This is especially useful in exclusive licensing arrangements, where the licensor has given up the right to license anyone else.

Royalties across different types of IP

Patent royalties

Patents reward inventors for allowing others to make, use, or sell their protected inventions. In India, trends show domestic firms paying 1-5% for overseas technology licenses, while pharmaceutical patent royalties tend to be higher due to significant R&D costs. In compulsory licensing cases under Section 84 of the Patents Act, the Controller of Patents determines the royalty rate when parties cannot agree – ensuring the public interest is served while still compensating the patent holder.

Trademark royalties

When a business licenses its brand name or logo to another party – as in franchising – it charges a trademark royalty. Trademark royalties under the Trademarks Act often range from 3-8% for general licensing or 5-10% for franchises on gross sales, and these agreements typically include quality control clauses to ensure the licensee maintains brand standards. This quality control dimension is unique to trademark royalties: the licensor’s reputation is directly tied to how the licensee uses the brand.

Copyright royalties are particularly prominent in creative industries – music, film, literature, and software. The Copyright (Amendment) Act, 2012 recognized that performers have a vested interest in their creative work, giving them rights in both economic and moral senses. In music, organisations like the Indian Performing Right Society (IPRS) collect and distribute royalties based on airplay or streaming activity. Under the 2012 amendment, performers are entitled to 50% of royalties from commercial use (excluding films), and artists may also receive resale royalties of up to 10% of resale profits when their work is resold above โ‚น10,000.

What determines the royalty rate?

Arriving at a fair royalty rate is rarely straightforward. Factors that influence the royalty structure include the market value and demand of the IP, the duration and scope of the license, industry benchmarks, the nature of exclusivity granted, and the contribution of the licensor to product development.

Exclusivity plays a particularly significant role: an exclusive license, which bars the licensor from granting the same rights to any other party, typically commands a higher royalty than a non-exclusive one, reflecting the premium on market exclusivity. Geography also matters – royalty rates for the Indian market may differ from international rates, reflecting differences in market size and purchasing power.

IP valuation approaches – the income approach, market approach, and cost approach – are often used as frameworks when parties negotiate rates. One widely referenced (though now contested) starting point in negotiations was the “25% rule,” under which the licensee pays the licensor 25% of gross profits generated by the IP – on the premise that the licensor invented the IP but the licensee took on most of the commercial risk. However, this rule has been criticized as too formulaic and was rejected by courts as a standalone measure for damages calculations.

From a competition law standpoint, if a licensor attempts to set exorbitant royalty rates by virtue of its dominant market position, this could fall foul of the Competition Act, 2002. Regulators are increasingly attentive to this dynamic, particularly in sectors involving standard-essential patents.

Tax implications of royalties in India

Royalty income is not just a commercial matter – it carries distinct tax consequences. Royalty income of a non-resident is taxable in India when it is deemed to accrue or arise in India, and under Section 115A(1)(b) of the Income Tax Act, royalty paid to non-residents is taxed at 20% (plus applicable surcharge and education cess). For cross-border royalty payments – especially between parent companies and their Indian subsidiaries – the Income Tax Act’s transfer pricing provisions apply, requiring that royalty payments reflect arm’s-length values to prevent tax avoidance.

Additionally, royalty payments attract GST under the reverse charge mechanism, which places the tax payment obligation on the recipient of the service rather than the supplier. These layers of compliance make royalty structuring a task that requires both legal and financial expertise.

Why this matters for IP owners and licensees

Royalties serve a dual purpose in the IP ecosystem. For IP owners – whether inventors, authors, or brands – they represent a revenue stream that rewards creativity and innovation without requiring the owner to directly commercialize the IP themselves. For licensees, royalties offer legal access to valuable technology, content, or branding that would otherwise be unavailable or prohibitively expensive to develop independently.

In India’s growing knowledge economy, licensing is a source of passive revenue for the licensor, especially when the IP is not being actively used by them, and it also allows the licensor to enter new markets through a licensee with local expertise. As India strengthens its IP ecosystem and aligns more closely with international standards, understanding how royalties work – and how to structure them fairly – becomes essential for businesses, creators, and legal practitioners alike.
